Leverage is the use of borrowed capital (or instruments with embedded gearing) to control a position larger than one's own equity, so that percentage returns on capital are multiplied. Margin is the mechanism by which a broker extends that credit against equity posted as collateral. The two are inseparable: margin is how you obtain stock leverage. Their core tension is symmetry — leverage multiplies gains and losses by the same factor, but the consequences are asymmetric. A losing leveraged position can hit a maintenance threshold that triggers forced liquidation, locking in the loss at the worst moment and, in extreme cases, leaving the trader owing more than their account held.

How it's calculated / formed

Leverage ratio = total position value ÷ trader's own equity. Borrowing 50% of a $10,000 position ($5,000 of your money, $5,000 loan) is 2:1 leverage.

Margin requirements (U.S. equities):

  • Initial margin — Regulation T (Federal Reserve): a broker may lend up to 50% of the purchase price of a marginable equity, so the customer must put up at least 50%. This caps overnight stock leverage at 2:1. (FINRA 4210)
  • Maintenance margin — FINRA Rule 4210: equity must stay at or above 25% of current market value of long positions. Brokers commonly impose stricter "house" requirements (often 30–40%, higher for volatile/low-priced names). (FINRA)

Margin-call (liquidation) price — the price at which equity falls to the maintenance level:

At 50% initial and a 30% house maintenance, a $100 stock triggers a call near $71.43; at the 25% regulatory floor, near $66.67. Other access routes carry different gearing: portfolio-margin accounts (risk-based, for approved larger accounts) can exceed 2:1; options embed leverage through premium; futures post small performance bonds (effective leverage often well above 10:1); and leveraged ETFs (2×/3×) deliver daily-rebalanced gearing without a margin account.

How it's used in practice

Equity swing/position traders use modest margin (rarely the full 2:1) to size up high-conviction setups or to hold multiple positions without selling existing ones. Day traders historically accessed higher intraday leverage. Pairs and market-neutral strategies use margin to fund both long and short legs. Institutions and quants leverage diversified, low-volatility portfolios specifically because diversification lets them gear up to a target volatility while keeping per-position risk small (the "risk parity" rationale).

The disciplined application is to size leverage off a risk budget, not off available buying power. Buying power tells you the maximum you can borrow; it says nothing about what you should. A trader who fixes risk-per-trade at, say, a small fixed % of equity and places a stop will find that leverage rarely binds — the stop, not the margin requirement, is the governor. Leverage becomes dangerous precisely when the position size is set by buying power and the stop is an afterthought.

Regulatory note (2026): In June 2026 FINRA eliminated the long-standing Pattern Day Trader rule — the $25,000 minimum equity and the trade-count designation — replacing it with continuous, risk-based intraday margin monitoring. Firms now track equity against open positions throughout the session rather than counting day trades, with a transition window into 2027. Standing & evidence

Leverage's effect on returns is not free upside. Three honest points:

1. In frictionless theory, leverage leaves risk-adjusted return (Sharpe) unchanged — it scales both excess return and volatility proportionally. It does not create alpha; it amplifies whatever edge (or lack of edge) already exists. (arXiv: The Limits of Leverage) 2. In practice, beyond a point, leverage reduces realized return through borrowing costs, rebalancing/financing frictions, and — critically — drawdown risk. A Kelly-criterion result (full Kelly leverage corresponds to volatility ≈ Sharpe ratio) is that as portfolio volatility approaches roughly 2× the Sharpe ratio — i.e. twice full-Kelly leverage — expected maximum drawdown approaches 100%, i.e. near-certain ruin, even while expected growth is still positive. (Outcast Beta) 3. Volatility drag / variance drain: compounded (geometric) return is always ≤ the arithmetic mean, and the gap grows with the square of volatility. For daily-rebalanced products the penalty is approximated by ≈ L·R − ½·L²·σ². This is why leveraged ETFs decay over time in choppy markets — a stock that rises 10% then falls 9.09% returns to flat, but a 2× ETF ends down ~1.8%. The drag grows super-linearly in leverage (roughly with L², and the excess drag over the un-levered asset scales as L(L−1)), so a 3× product suffers disproportionately more drag than a 2× product. The landscape is not "contested" the way an indicator's edge is — these are mathematical facts. What is debated is optimal leverage (Kelly-criterion sizing, and whether to use "full" vs "fractional" Kelly), and whether leveraged ETFs are ever suitable for multi-day holds.

Strengths & limitations

Strengths: capital efficiency (more positions / larger size per dollar), the ability to gear a genuinely diversified, low-volatility book to a target risk level, and short-selling capability (margin accounts enable shorting).

Limitations / failure modes:

  • Forced liquidation at the worst time. A maintenance breach can force selling into a falling market, converting a temporary drawdown into a permanent loss and removing your ability to wait for recovery.
  • Path dependence. Leverage punishes round-trips and gaps; an overnight gap can blow past a stop and through the maintenance level before you can act.
  • Negative balances. If liquidation proceeds don't cover the loan, the trader still owes the broker.
  • The #1 misuse: sizing positions off buying power instead of a risk budget. Treating 2:1 as a target rather than a ceiling is the single most reliable way to turn a survivable losing streak into account destruction.

Leverage is regime-sensitive: most damaging exactly when correlations spike and volatility expands — the moment when calculated risk understates real risk.
