Real estate investment trusts (REITs) are widely treated as "bond proxies" — long-duration income vehicles whose prices fall when interest rates rise. There is real mechanism behind this: a REIT's value is the present value of a long stream of rental cash flows, discounted at a rate tied to the risk-free curve, and the entity is itself a leveraged borrower whose interest expense moves with rates. But the relationship is messier than the proxy label implies. The same rate increase that lifts the discount rate often signals an economy strong enough to push rents, occupancy, and net operating income higher — and rising rents can more than offset a rising discount rate. The core tension of this topic is that rate sensitivity and growth sensitivity are entangled, and which one dominates depends on why rates are moving and on the specific REIT's leverage and lease structure.

How the two channels work

There are two distinct transmission channels, and analysts conflate them at their peril.

1. The valuation (discount-rate) channel. Real estate is priced off a capitalization rate — roughly NOI ÷ property value. Cap rates tend to move with the risk-free rate plus a property risk premium. When the 10-year Treasury rises, required cap rates tend to expand, mechanically lowering asset values even if NOI is flat. This is a duration effect: the longer and more fixed the lease cash flows, the more the present value moves per unit of rate change — exactly analogous to bond duration. Triple-net-lease REITs (long, fixed-rate leases) and capital-intensive long-duration sectors (data centers, cell towers, healthcare) sit at the high-duration end; short-lease sectors like self-storage, hotels, and apartments reset rents quickly and behave less like bonds.

2. The financing (leverage) channel. REITs are required to distribute at least 90% of taxable income, so they retain little earnings and fund growth with external debt and equity. Higher rates raise the cost of refinancing maturing debt and of new borrowing, compressing FFO/AFFO (funds / adjusted funds from operations) per share. The damage here is governed entirely by balance-sheet structure: total leverage, the fixed/floating mix, and the maturity ladder. A REIT with mostly fixed-rate debt and no near-term maturities is largely insulated for years; one with heavy floating-rate exposure or a near-term refinancing wall feels rate increases almost immediately.

How leverage is measured in practice

Standard REIT credit metrics:

  • Net Debt / EBITDA — the headline leverage gauge rating agencies key on. Many investors view ~4–6x as a healthy range; per Nareit, the equity-REIT average was about 5.9x in Q1 2023, versus roughly 8x during the Global Financial Crisis (Nareit).
  • Debt / total (or gross) assets — Nareit reported a weighted-average debt-to-market-assets ratio of ~33.9% for equity REITs in Q1 2023 (same source).
  • Fixed-rate share & weighted-average maturity — Nareit data showed ~87% of REIT debt was fixed-rate with a weighted-average term to maturity of ~82 months (≈7 years) as of Q1 2023. This conservative posture is the single most important fact about modern REIT rate exposure.
  • Interest (fixed-charge) coverage and DSCR — whether NOI/EBITDA comfortably covers debt service.

A REIT's effective rate sensitivity is the joint product of lease duration (channel 1) and balance-sheet structure (channel 2). The maturity ladder matters most: a "wall" of debt maturing into a higher-rate environment is the classic refinancing risk.

How it's used in practice

Practitioners use rate sensitivity two ways. First, positioning by regime: rotating toward short-lease, pricing-power sectors when rates are rising on growth, and toward long-duration, low-leverage names when rates are expected to fall. Second, single-name stress testing: modeling FFO under refinancing scenarios using the maturity schedule, the fixed/floating split, and current market spreads. The cleanest analytical move is to separate the question — Is this REIT cheap because the discount rate rose, or because its cash flows are actually impaired by refinancing? The first can be a buying opportunity; the second is a real fundamental hit.

Adoption, debate & evidence

The "REITs are pure bond proxies" view is widely held but contested by the empirical record. Nareit's own research found REITs posted positive total returns in 78% of months with rising Treasury yields over Q1 1992–Q2 2025, and averaged higher four-quarter returns in rising-rate periods (~16.6%) than in non-rising periods (~10.7%) over 1992–2021 (Nareit). The interpretation: rates usually rise because the economy is strong, and stronger demand lifts rents enough to offset discount-rate pressure — "rising rents matter more than rising rates."

That said, this is an industry source with an incentive to reassure, and the relationship is regime-dependent. Academic work (e.g., research published in real estate finance journals and the UCLA Ziman Center) documents a statistically significant negative response of equity-REIT returns to rate surprises — particularly unanticipated monetary tightening — while finding mortgage REITs carry distinct, larger interest-rate exposure. The 2022 sell-off is the cautionary case: the FTSE Nareit All Equity REITs Index posted a total return of about -24.9% (price return roughly -27.5%) — its steepest annual decline since 2008 (when the index fell ~41%) — precisely because the Fed's tightening was a rate shock not accompanied by offsetting fundamental upside, and cap rates re-rated sharply. So the honest synthesis: REITs are sensitive to unexpected and fast rate moves, less so to gradual rate increases that track growth; the bond-proxy framing best fits long-lease, higher-leverage names and short horizons.

Strengths & limitations

Rate-and-leverage analysis works well for relative sector ranking (net-lease and towers will reliably be more rate-sensitive than storage) and for flagging balance-sheet fragility (refinancing walls, floating-rate exposure). It works poorly as a directional market-timing tool: the sign of the REIT response to a rate move is not stable, because it depends on the rate move's cause. The #1 misuse is treating "rates up → sell REITs" as a mechanical rule, ignoring the growth channel and the specific maturity ladder — which historically would have caused investors to miss strong rising-rate REIT periods. A second misuse is comparing leverage ratios across sectors without adjusting for asset quality and lease duration; 6x Net Debt/EBITDA means something very different for a triple-net REIT than for a hotel REIT.
