ESG (Environmental, Social, Governance) and sustainable investing is the practice of incorporating non-financial sustainability factors into portfolio construction — alongside, instead of, or in pursuit of, financial return. It spans a wide spectrum: from simply excluding "sin" industries, to systematically scoring firms on carbon, labor, and board quality, to deliberately seeking measurable real-world impact. Its defining tension is whether ESG is a return thesis (these factors are financially material and mispriced) or a values/impact thesis (an investor accepting a possible cost to align capital with ethics). Conflating the two is the field's central source of confusion — and of its credibility problems.

What it is — the three pillars and the approaches

ESG rests on three pillars used to assess a firm's sustainability profile:

  • Environmental — carbon emissions, energy/water use, pollution, climate-transition risk.
  • Social — labor practices, product safety, supply-chain conditions, community relations, diversity.
  • Governance — board independence, executive pay, shareholder rights, accounting integrity, anti-corruption.

These map onto a recognized set of strategies (per the PRI and industry taxonomies):

  • Negative / exclusionary screening — drop whole categories (tobacco, weapons, thermal coal, gambling). The oldest approach, rooted in religious/ethical investing.
  • Positive / best-in-class screening — keep the highest ESG scorers within each sector rather than excluding sectors wholesale.
  • ESG integration — fold ESG factors into ordinary financial analysis to improve risk-adjusted return; does not necessarily exclude anything.
  • Thematic / sustainable-themed — target a theme (clean energy, water).
  • Impact investing — seek a measurable, intended environmental/social outcome alongside return.
  • Corporate engagement / active ownership — hold shares and use voting and dialogue to change behavior.

Governance is widely regarded as the most directly financially material pillar; environmental and social factors are more variable in materiality by sector.

How it's used in practice

The dominant institutional approach is ESG integration layered on top of conventional security analysis, not a separate strategy. A manager assesses, say, a utility's transition-risk exposure or a miner's tailings-dam liability as inputs to its cost of capital and downside risk — the premise being that material ESG factors affect long-run cash flows and risk that markets may underprice.

Most implementation relies on third-party ESG scores (MSCI ESG, Sustainalytics, S&P Global, LSEG/Refinitiv, Moody's). A key sophistication is materiality weighting — focusing only on the ESG issues the SASB framework deems financially material to a given industry, rather than treating all ESG data equally. The landmark Khan–Serafeim–Yoon (Harvard, 2016) study found firms strong on material ESG issues outperformed, while strength on immaterial issues had no benefit — a finding that reframed ESG as sector-specific risk analysis rather than a generic virtue score.

In retail products, ESG mostly arrives as labeled funds/ETFs, often built on an index that applies exclusions plus a best-in-class tilt. In Europe, fund disclosure is governed by SFDR (Article 8 "light-green" and Article 9 "dark-green" funds); the EU and ESMA fund-naming rules now constrain which products may use ESG terms.

Adoption, debate & evidence

ESG grew into a large, mainstream allocation through the late 2010s, but the early-2020s saw a sharp reversal in sentiment and flows. Per Morningstar, global sustainable funds saw roughly $8.6 billion in net outflows in Q1 2025 — the U.S. extending a multi-quarter withdrawal streak and Europe posting its first net outflows since tracking began in 2018. Funds have been closing, rebranding, and dropping "ESG" from names to avoid greenwashing scrutiny and U.S. political backlash.

On returns, the evidence is genuinely mixed and must be split carefully:

  • A large NYU Stern / Rockefeller meta-review (Whelan et al., examining 1,000+ studies, 2015–2020) found a positive ESG–financial-performance link in a majority of corporate studies; among investment (portfolio) studies, ~59% showed comparable or better performance vs conventional. "Comparable-or-better" is a weak claim — it largely says ESG did not clearly hurt returns.
  • The Friede–Busch–Bassen aggregation of 2,000+ studies (2015) found ~90% of studies showed a non-negative ESG–performance relation, with a majority positive — though this counts firm-level operating performance, not investor alpha.
  • The opposite finding for exclusion: Hong & Kacperczyk's "The Price of Sin" (2009) documented that excluded "sin" stocks (alcohol, tobacco, gaming) historically outperformed comparables — a long-short sin portfolio earned ~0.29%/month of four-factor alpha (1965–2006), attributed to a neglect premium. This directly implies that negative screening can carry a return cost, not a benefit.

The deepest credibility problem is measurement. Berg, Kölbel & Rigobon's "Aggregate Confusion" (MIT, Review of Finance 2022) found that ratings from six major agencies correlate only ~0.54 on average (range 0.38–0.71) — versus ~0.99 for Moody's vs S&P credit ratings. They decompose the divergence into measurement (~56%), scope (~38%), and weight (~6%), plus a "rater effect." A firm can be top-decile at one agency and bottom-half at another, which undermines any claim that ESG scores cleanly measure a single underlying quality — and makes "ESG outperforms" results fragile to which rating you used. Greenwashing — products marketed as sustainable without substantive holdings to match — is the corresponding real-world abuse, and the main driver of tightening EU/SEC/ESMA disclosure rules.

Strengths & limitations

ESG's strongest, best-supported use is as a risk lens: governance quality and material environmental/social liabilities are real sources of tail risk (litigation, stranded assets, fraud, reputational collapse), and integrating them can improve downside protection. Engagement/active ownership has a defensible mechanism for creating value. ESG also legitimately lets values-driven capital express preferences.

Its limitations are substantial. (1) Rating divergence means the same strategy yields different portfolios depending on the vendor — there is no agreed ground truth. (2) Alpha is not established — the credible reading is that ESG integration has not reliably hurt returns, not that it reliably adds them; broad exclusion has historically cost return (the sin premium). (3) Greenwashing and label drift muddy what an ESG product actually owns. (4) It is contested politically, creating regulatory and flow risk in itself. The single most common misuse is treating a single composite ESG score as a precise, objective measure of either virtue or future return — it is neither. The honest framing: ESG is a structured way to incorporate material non-financial risks and to align with values; claims of a free lunch (do good and beat the market) are not robustly supported by the evidence.
