Currency-Hedged vs Unhedged
When a domestic investor buys foreign equities, the total return splits into two parts: the local-market return of the assets and the change in the foreign currency versus the investor's home currency. A currency-hedged position uses derivatives to strip out the second component, so the investor earns (approximately) the local-asset return; an unhedged position keeps both, accepting currency moves as an extra source of return and risk. The core tension is that currency exposure is uncompensated in the long run (it adds volatility without a reliable risk premium for equities), yet hedging it is not free, can remove a useful diversifier during crises, and forces a near-irreversible bet that most investors get wrong by chasing recent performance.
How it's calculated / formed
Hedging is almost always implemented with rolling FX forward contracts (occasionally currency futures). A fund holding, say, eurozone stocks for a USD investor sells EUR forward against USD in size roughly equal to the equity exposure, then rolls the contract (typically monthly) as it expires. This neutralizes spot-rate moves on the hedged notional.
The price of a forward is not the spot rate — it is the spot rate adjusted by the interest-rate differential between the two currencies (covered interest-rate parity). This "cost of carry" is the dominant driver of a hedge's return contribution:
- If the foreign currency has lower rates than the home currency (e.g. JPY or, historically, EUR for a USD investor), the hedger earns positive carry — you are paid to hedge.
- If the foreign currency has higher rates (e.g. BRL, or many emerging-market currencies), hedging costs carry — a structural drag that can run several percent per year.
On top of carry, hedged funds carry small transaction and roll costs, and providers usually pass these through as a higher expense ratio — commonly cited at roughly 0.10%–0.30% per year more than the unhedged sibling (UBS, DWS). Hedges are also imperfect: the hedge notional is reset periodically, so between resets the hedge ratio drifts as equity values move, leaving residual exposure.
How it's used in practice
The choice is driven by asset class, horizon, and the specific currency:
- Bonds vs equities. Currency moves dominate the volatility of foreign bonds but are a smaller fraction of foreign equity volatility. The standard practitioner conclusion (and the IMF's Schmittmann, 2010, over 1975–2009) is that full hedging of foreign bonds is optimal in almost every case, while for equities minimum-variance hedge ratios are currency-specific and often well below 100% (Schmittmann estimated roughly 30% for France, 21% for Germany, 48% for the U.K.).
- The minimum-variance hedge ratio. The risk-optimal hedge depends on the correlation between the currency and the local equity market, not a blanket 0% or 100%. Where a currency rises when foreign stocks fall, it offsets equity risk and a low hedge ratio is better; where it falls with stocks, hedging adds protection.
- Currency-specific behavior. MSCI's analysis shows this is not uniform: for the yen and Swiss franc — "safe-haven" currencies that strengthen in equity stress — full hedging historically minimized total risk for a USD investor. For the Canadian dollar and other commodity-linked currencies that fall during turmoil, unhedged positions had lower volatility because the currency acted as a diversifier.
- Tactical use. Some investors hedge dynamically based on valuation (e.g. purchasing-power-parity signals) or carry, but this is effectively currency timing and shares its poor track record.
Adoption, debate & evidence
Currency-hedged share classes and ETFs are mainstream and widely available; their popularity is strongly cyclical, spiking after a period of home-currency strength (e.g. the 2014–2015 boom in USD-hedged developed-market ETFs, and renewed European interest after a ~10% USD decline in 2025 per MSCI).
The risk evidence is robust and consistent: hedging reduces volatility for most currencies most of the time. MSCI's research insight covering Jan 2002–Feb 2012 reported MSCI EAFE 100% Hedged at roughly 11.7% annualized volatility vs ~14.7% unhedged (a figure DWS continues to reproduce on rolling windows — e.g. ~11.8% vs ~14.9% over the 10 years to March 2026); Morningstar reported the hedged HEFA ran roughly 16% lower standard deviation than unhedged EFA over the five years through Sept 2022. The mechanism is general: unless currency and equity returns are strongly negatively correlated, removing currency variance lowers total variance.
The return evidence is genuinely ambiguous and period-dependent — this is the honest core. Currency moves are widely expected to mean-revert toward zero over multi-decade horizons (covered-interest-parity and PPP logic), so over the very long run hedged and unhedged equity returns should be similar, differing mainly by carry and fees. Cherry-picked windows show hedging "winning" or "losing" by a few percent a year purely because of the start and end exchange rate — any single-period outperformance figure should be treated as path-dependent, not an edge. The most defensible claim: hedging buys lower volatility at a small, carry-and-fee-dependent cost; it does not reliably raise returns.
Strengths & limitations
Hedging works best for foreign-bond holdings, for safe-haven funding currencies (positive carry and risk reduction, e.g. yen for a USD investor), and for shorter-horizon or risk-sensitive investors who cannot tolerate FX swings.
Hedging fails or backfires when (1) the foreign currency is a natural diversifier that rallies in crises — hedging it concentrates risk; (2) it carries high negative carry, typical of emerging-market currencies, turning the hedge into a persistent drag; and (3) tracking error and roll costs accumulate.
The #1 misuse is performance-chasing: investors switch to hedged products after their home currency has already strengthened (the move is largely behind them) and to unhedged after it has weakened — locking in the worst of both. The decision should be a structural risk choice, set once and held, not a tactical currency call. A common simpler default for long-horizon equity investors is to stay unhedged (or partially hedged) and treat currency as part of global diversification.

Dispute flagged: return-impact claims are period-dependent; treat any single "hedging outperformed by X%" figure as path-dependent, not predictive. The volatility-reduction finding is far better supported than any return claim.
