Net Interest Margin (NIM) measures how much a bank earns on its lending and securities portfolio after paying for the funding behind it, expressed as a percentage of the assets actually generating that income. It is the single most-watched profitability gauge for a deposit-taking bank because a bank's core business is the spread: borrow short and cheap (deposits), lend long and dearer (loans, securities), and keep the difference. The central tension is that NIM is a spread business exposed to interest-rate movements the bank does not control — and a higher NIM is not automatically better, because part of any wide margin can simply be uncompensated credit risk that has not yet defaulted.

How it's calculated

NIM is Net Interest Income (NII) ÷ Average Interest-Earning Assets, where NII = interest income − interest expense.

  • Interest income comes from earning assets: loans, leases, investment securities, and interbank placements/reserves.
  • Interest expense is the cost of interest-bearing liabilities: deposits (checking, savings, CDs), borrowings, and debt.
  • Average earning assets is typically the average of beginning- and ending-period balances, and it deliberately excludes non-earning assets (cash, premises, goodwill).

Worked example (Wall Street Prep / CFI): $100 average earning assets, $6 interest income, $3 interest expense → NIM = ($6 − $3) / $100 = 3%. NIM is usually reported on a fully-taxable-equivalent (FTE) basis to make tax-exempt municipal-bond yields comparable to taxable loan yields, and is annualized when computed from a quarter. Two related decompositions matter: asset yield (interest income ÷ earning assets) and cost of funds (interest expense ÷ funding); NIM is roughly the gap between them, but not exactly, because the denominators differ.

How it's used in practice

Analysts and bank managers use NIM to:

  • Track core profitability trends. Rising NIM with stable credit costs signals healthy spread expansion; falling NIM ("margin compression") is an early warning the funding cost is catching up to asset yields.
  • Model rate sensitivity. The key concept is whether a bank is asset-sensitive (assets reprice faster than liabilities → NIM rises when rates rise) or liability-sensitive (the reverse). This depends on the repricing gap and on deposit beta — the fraction of a market-rate change a bank passes through to depositors. A bank with low deposit beta (sticky, non-interest checking accounts) keeps funding cheap as rates rise and expands NIM; a bank dependent on rate-sensitive CDs and wholesale funding sees beta climb and margin shrink.   • Compare across banks. NIM separates spread-driven lenders (community/regional banks, ~3–4% typical) from fee-driven or trading-driven institutions (large money-centers run lower NIM but earn more non-interest income).
  • Feed forward guidance. Bank earnings calls live and die on NIM trajectory and deposit-beta assumptions.

NIM should always be read alongside non-interest income (fees), efficiency ratio (cost control), and provision for credit losses — a bank can grow NIM while quietly accumulating loan losses.

Adoption, debate & evidence

NIM is universally reported and is a core line in the FDIC Quarterly Banking Profile. For context, the U.S. industry's full-year NIM was 3.22% in 2024 (8 bps below 2023), and the FDIC reported it rising through 2025 to 3.39% in Q4 2025 — the highest since 2019, versus a stated pre-pandemic average of 3.25% (FDIC QBP releases). These are aggregate figures; individual banks vary widely.

The genuinely contested part is the rate relationship. The folk model — "higher rates = wider margins" — is only loosely true. A Richmond Fed economic brief and a Federal Reserve FEDS Note across tightening cycles find the short-run effect of rising short rates on NIM can be negative, because funding reprices with frictions and deposit competition intensifies; the slope of the yield curve matters as much as the level. Bank of England Working Paper 452 ("Simple banking") and the Federal Reserve Bank of Chicago likewise document that a flat or inverted yield curve is among the most reliable predictors of NIM compression for maturity-transforming banks. So NIM is a real economic quantity but not a clean, monotone function of the policy rate.

The second well-documented critique (Cato, building on the credit-risk-premium literature) is that NIM can be gamed: a bank can prop up headline NIM by lending to riskier borrowers, since accounting books provisions only after losses materialize. Emerging-market banks famously post high NIMs alongside high default rates. "Risk-adjusted NIM" is the honest comparison, and it is not what the headline number shows.

Strengths & limitations

When it works: NIM is the right lens for a traditional, deposit-funded lender, and quarter-over-quarter changes are highly informative about funding pressure and rate positioning. Deposit-beta analysis genuinely helps forecast earnings around rate turns.

When it fails / #1 misuse: Treating NIM as a quality score in isolation. A wider NIM may reflect (a) more credit risk not yet provisioned, (b) a riskier funding mix, or (c) a temporary repricing lag. NIM also poorly characterizes fee-heavy or trading banks, ignores off-balance-sheet and hedging activity, and compresses a multi-period, heterogeneous balance sheet into one headline number — NIM sensitivity to rate, credit, and term-structure shocks differs sharply across bank types (large/diversified vs. specialized), per FDIC Working Paper 2005-02. It says nothing about credit losses, capital adequacy, or liquidity. NIM is an input to a thesis, never the thesis.
