Cutting Winners Early
"Cutting winners early" is the profit-taking half of the disposition effect — the documented tendency to sell a position that has moved into profit too soon, snatching a small sure gain out of fear of giving it back, while the position's larger move plays out without you. It is the mirror image of holding losers too long: in both cases the trader is governed by the unrealized P&L rather than by the trade's structure or thesis. The core tension is that this behavior feels like prudent risk control ("a profit is a profit") but is, for most return distributions, the single most reliable way to dismantle an edge — because the math of trading rewards a handful of outsized winners that small-profit-taking mechanically destroys.
The behavioral drivers
Three well-documented forces push a trader to ring the register early:
- Risk aversion in the domain of gains (prospect theory). Kahneman & Tversky's value function is concave over gains, so a person prefers a certain $50 to a coin-flip for $0 or $120 even though the gamble has higher expected value. Translated to an open winner: the certain locked-in gain is psychologically worth more than the larger-but-uncertain gain from holding, so the trader sells. (The same function is convex over losses — which is why the loser gets held; same value function, opposite behavior.)
- Realization utility & regret avoidance. Closing a green trade delivers an immediate hit of pleasure ("I was right"), and an anticipated sting of regret if the gain reverses. Selling now banks the pleasure and forecloses the regret. Shefrin & Statman fold this into mental accounting, self-control, and regret aversion.
- Recency / anchoring. A recent pullback or a round-number price the trader has anchored to ("it's up 10%, that's enough") triggers the exit independent of whether the trend is intact.
Why it is so costly — the skew math
This is the crux and the reason the bias matters more than it first appears. Profitable trading return distributions are typically positively skewed: a few large winners (a fat right tail) generate most of the net profit, paying for a larger number of small losses. This is the empirical signature of trend-following and momentum strategies, which characteristically lose more often than they win — hit rates near or below 50% — yet are profitable because the rare winners are multiples of the typical loser.
If a trader caps every winner at +1R or +2R by selling green on impulse, they amputate the right tail. The +8R and +15R outliers never occur, because the position was closed at +1.5R. What remains is a distribution with the full set of small losses but no large gains to offset them — and a system that can have an attractive win rate will still bleed money because its winners are too small relative to its losers. Expectancy is (win% × avg win) − (loss% × avg loss); cutting winners early shrinks avg win directly, and for a positively-skewed system that single term is where the entire edge lives.
The empirical cost is not hypothetical. Odean (1998), analyzing ~10,000 discount-brokerage accounts (1987–1993), found investors were roughly 1.5× more likely to sell a winner than a loser, and — critically — this was not skilled timing: the winners they sold went on to outperform the losers they kept by about 3.4 percentage points over the following year. They were systematically cutting their best positions and riding their worst. Shefrin & Statman (1985), who coined the disposition effect, framed exactly this asymmetry as the title of their paper: The Disposition to Sell Winners Too Early and Ride Losers Too Long.
The decision-useful fix — and its honest limit
The remedy is to manage the position by structure and thesis, not by P&L emotion — to give the winner room to become an outlier. The recognized mechanics:
- Trailing stops — let the exit float up behind price so the trade closes on a structural break (e.g. a swing-low violation or an ATR-based trail), not on the trader's anxiety. This is the primary tool. (See sibling node: Trailing Stops.)
- Scaling out — sell a partial tranche at a pre-defined target (e.g. +2R) to bank some gain and relieve the psychological pressure, while letting a runner ride behind a trail. This is a deliberate compromise, not impulse-selling.
- Pre-defined, written targets/rules — decide the exit logic before entry, when no money is on the line, so the in-trade emotion has nothing to act on.
The honest caveat: "let winners run" is not unconditional. A winner held with no exit discipline simply round-trips — you watch a +12R gain decay back to break-even or worse, which is its own well-known regret. The instruction is not "never sell a winner"; it is "don't sell it for emotional reasons — sell it when your trailing structure says the move is over." The genuine art is the trail width: too tight and ordinary noise shakes you out early (re-creating the very bias you're trying to fix); too wide and you give back too much of the gain. Strengths & limitations of fighting this bias
Fixing the bias has the largest expected payoff precisely in trending, positively-skewed strategies (swing/position trend-following, breakout-momentum), where a single captured outlier can outweigh months of small losses. It matters less — and can even invert — in genuinely mean-reverting systems, where the edge is a high hit-rate of small, quick gains and a winner should be taken near a target because reversion, by definition, fades. The most common misuse of "let winners run" is therefore applying it to a mean-reversion setup, where holding for a tail that isn't in the distribution just converts sure small wins into giveback. Match the exit discipline to the strategy's return shape.
