Solvency and leverage ratios measure how much of a company's asset base is financed with borrowed money and whether the company generates enough earnings or cash to service that debt over the long run. The two terms are often used interchangeably, but they answer slightly different questions: leverage ratios are balance-sheet measures (how much debt relative to equity or assets — the stock of obligations), while coverage ratios are income-statement/cash-flow measures (can current earnings pay the obligations — the flow). Together they sit under the broader umbrella of solvency — the ability to meet long-term commitments and survive a downturn — as distinct from liquidity, which is the ability to meet near-term bills (covered in the sibling Liquidity Ratios node). The core tension: debt amplifies returns to equity in good times and accelerates ruin in bad ones, so these ratios are fundamentally a read on fragility.

How it's calculated

Balance-sheet (leverage) ratios — verified against Corporate Finance Institute and AnalystPrep (CFA curriculum):

  • Debt-to-Equity (D/E) = Total Debt ÷ Shareholders' Equity
  • Debt-to-Assets = Total Debt ÷ Total Assets
  • Debt-to-Capital = Total Debt ÷ (Total Debt + Total Equity)
  • Equity Multiplier = Total Assets ÷ Total Equity (the leverage term in DuPont ROE; algebraically = 1 + D/E)

Cash-flow / earnings (coverage) ratios:

  • Debt-to-EBITDA (or Net Debt/EBITDA) = Total Debt (less cash, for net) ÷ EBITDA — how many years of current earnings it would take to repay debt
  • Interest Coverage / Times Interest Earned (TIE) = EBIT ÷ Interest Expense — how many times operating earnings cover interest

A definitional subtlety that changes the answer: "Total Debt" can mean only interest-bearing debt (loans, bonds, leases) or all liabilities; different sources use different conventions, so a D/E of "1.5" is meaningless without knowing which. Investopedia and most credit analysts use interest-bearing debt for leverage work. EBITDA and EBIT likewise vary with how aggressively items are added back.

How to read it

  • D/E of 1.0 means equal debt and equity (equivalent to debt-to-capital of 50%). Higher implies weaker solvency (AnalystPrep/CFA).
  • Net Debt/EBITDA: investment-grade non-financial corporates commonly sit roughly 1.0x–3.0x; ratings-linked rules of thumb cited by credit desks run ~2–3x for BBB, 3–4x for BB, and 4–6x+ for single-B borrowers. Loan covenants frequently cap leverage around 3.0x–4.5x (PGIM, Prudential Private Capital). These are conventions, not laws — treat them as orientation.
  • Interest coverage: ~3.0x or higher is generally considered healthy; most lenders want ≥2.0x; below 1.5x signals stress (multiple lender sources). For TIE, above 2.0x is typically deemed acceptable, 3.0x+ preferable, below 2.0x a warning (Wall Street Prep).

All thresholds are strongly industry-dependent. Utilities, telecoms, and REITs carry structurally high leverage backed by stable cash flows; software and biotech carry little. Comparing a utility's D/E to a software firm's is a category error.

How it's used in practice

The dominant use is credit and downside risk assessment, not return forecasting. Bond investors, banks, and rating agencies anchor on Net Debt/EBITDA plus interest coverage to size covenant headroom, refinancing risk, and default probability. Equity investors use leverage as a fragility and quality filter: a highly levered balance sheet turns a modest revenue decline into an equity wipeout because fixed interest must still be paid.

Three standard analytical moves:

1. Pair stock with flow. A high D/E is far less alarming if interest coverage is 8x and cash flow is steady; a "moderate" D/E is dangerous if coverage is 1.3x. Always read leverage and coverage together. 2. Decompose ROE via DuPont. The equity multiplier isolates how much of return on equity comes from leverage versus genuine operating performance — a high ROE built entirely on a high equity multiplier is borrowed, not earned (Wikipedia/CFI DuPont). 3. Trend and peers. Rising leverage with falling coverage over several quarters is a classic deterioration signal; the absolute level matters less than the trajectory versus same-industry peers.

Standing & evidence

The standing of these ratios differs sharply from that of many technical tools: they are foundational, near-universal, and uncontested as descriptive measures of financial risk. Rating agencies, lenders, and the CFA curriculum all build solvency analysis on them. Where evidence is genuinely strong is the link between high leverage / weak coverage and default and bankruptcy risk — Altman's Z-score (1968) and the subsequent distress-prediction literature consistently find leverage and coverage variables to be powerful predictors of corporate failure.

What is not established is leverage as a reliable equity-return signal. The academic "low-leverage anomaly" and quality factors (e.g. profitability/safety in the Fama-French and AQR "quality minus junk" work) suggest low-leverage, high-quality firms have tended to outperform on a risk-adjusted basis, but this is a contested factor finding, not a mechanical rule — and the relationship is conditional on regime and price. Optimal leverage being firm- and industry-specific (trade-off theory: tax shield vs. distress cost) means there is no universal "right" number.

Strengths & limitations

Strengths: simple, comparable, hard to fake at the balance-sheet level, and tightly tied to the real economic event that matters most — insolvency. Excellent for screening out fragile balance sheets before deeper work.

Limitations and the #1 misuse:

  • EBITDA flatters leverage. EBITDA ignores capex, working-capital swings, and cash taxes, so Debt/EBITDA can understate the true repayment burden — Charlie Munger's "bull----- earnings" critique. For capital-intensive firms, prefer Debt/(EBITDA − maintenance capex) or free-cash-flow coverage.
  • Off-balance-sheet and contingent obligations. Operating-lease accounting changes (IFRS 16 / ASC 842) shifted leases onto balance sheets, but guarantees, pension shortfalls, and purchase commitments can still hide leverage (multiple credit sources).
  • Negative or distorted denominators. Buybacks and accumulated losses can drive equity negative, making D/E and the equity multiplier nonsensical — a frequent trap.
  • The single most common misuse: applying one threshold across industries, or reading a leverage ratio in isolation without the coverage and cash-flow counterpart. A number without its industry context and its flow partner is not an analysis.
